Wait, so he takes the key the player just gave him, and gives that key to Khadgar? And then Khadgar goes to Draenor and breaks the key into 3 parts, the player collects them and gives them back to Medivh. Where the heck did the key come from?!

As the quest states, the key was broken into 3 parts, ( http://www.wowhead.com/?quest=9831 ) and hidden in what was once a safe place. Things have changed now.
You recover the original 3 parts, and Medivh puts it BACK together using super glue.

once your done this quest... do you need to keep doing the follow ups in order to get to kara..?

So you can get the key at level 69. Can you actually enter the instance? Or do you need to be 70 to do that?

So if you gave the key to Medivh and Medivh gives the key to Khadgar who then gives it to you, how or when or where was the key created?

Completed the instance, and talked to Medivh to complete the quest.

He gives me the quest to go back to Khadgar... but neglects to give me the Master Key. I've tried abandoning & reaccepting the quest, but still no key.

Has this ever happened to anyone else?

Not entirely true. There is only 1 key, though it exists twice at the same point in space and time at one occation. this is the life of the key:
Medivh made the key, and imbued it with whatever power it needed to open the gates of his tower, Karazhan. He is likely not to need it, as he can prolly just snap his fingers to get in, or simply teleport inside.
At some point, he gives the key to his apprentice, Khadgar. at some later point, the tower falls, and Khadgar desides, that the key is to dangerous to keep, as the tower is inhabited by a host of dangerous creatures. therefore he splits the key into 3 parts, and hides them in remote places, under guard of some magical creatures he conjures for this purpose.
Later in life, he tasks the player to retrive the 3 pieces, in order to reassemble the key and allow champions to enter and purge the tower. because he split the key, it has lost it's imbuement, and thus needs to be reimbued. for this purpose, you travel back into time, to get Medivh to do this for you. instead of doing it on the spot, he hands you his original key, that is imbued. this is likely because the imbuement is a timeconsuming event, and "doing it on the spot" isn't just that.
You then travel back to Khadgar, who hands you the key, you have just given to him. (bit strange, but nm that). Medivh now has a broken nonimbued key, that he might choose to imbue at some point, or he may simply hand it to Khadgar, knowing that he will destroy it at some point, but simply not need it before doing so. this means, that the imbued version of the key "skips" ahead in time, from when Medivh gives you the key to when you get it from him (say he gave it to you in year 1000, and you char entered the caves to imbue the broken key in year 2000, then it have skipped 1000 years ahead in time). the gap in time is filled by the broken key, which then travels in an infinite loop, being given to medivh, who gives it to Khadgar, who breaks and hides it, and then tasks you to recover it, which eventually leads to you giving it to Medivh.

Now this needs to happen, otherwise a paradox would occur, as the turn of events would otherwise prevent themselves from happening. it might also be so, that the only reason Khadgar can break the key is because the key isn't magical, and that a fully imbued key would simply be to powerfull for him to break.
